Incentive decay, within cryptocurrency and derivatives, describes the diminishing effectiveness of mechanisms designed to align participant behavior with protocol goals over time. Initial incentives, such as staking rewards or liquidity mining programs, often exhibit substantial impact, attracting capital and activity; however, as market conditions evolve or participant strategies adapt, the motivating force of these incentives weakens. This reduction in efficacy necessitates continuous recalibration of incentive structures to maintain desired network effects and prevent adverse selection, particularly in decentralized finance (DeFi) ecosystems.
