Delta Hedging at Barriers
Delta hedging at barriers is the process of adjusting the hedge for an option as the underlying asset price approaches a barrier. Because the delta of a barrier option changes rapidly and sometimes discontinuously near the barrier, this process is extremely challenging.
If the barrier is breached, the option may suddenly disappear or activate, causing the delta to jump from a high value to zero or vice versa. This can lead to massive losses for the market maker if they are not properly hedged.
In crypto markets, where price moves can be sudden and liquidity can evaporate, delta hedging at barriers is a high-stakes activity. Traders often use sophisticated algorithms to manage these positions, constantly monitoring the proximity to the barrier and adjusting their hedges to minimize the impact of a potential knock-out or knock-in event.
