Collateral Quality
Collateral quality refers to the stability, liquidity, and market capitalization of the assets accepted as collateral by a derivative protocol. Not all assets are created equal; stablecoins are generally considered high-quality collateral because their value is pegged, while volatile altcoins are lower-quality.
Protocols must carefully select which assets to accept as collateral to minimize the risk of a market crash rendering the collateral worthless. Low-quality collateral can lead to high volatility in the protocol's health, as the value of the collateral may drop faster than the debt can be liquidated.
Therefore, protocols often apply haircuts to lower-quality assets, meaning they are valued at a discount. Assessing collateral quality is a key part of fundamental analysis for any DeFi derivative platform.
It dictates the overall systemic risk of the system.
