Bad debt accrual represents a liability for a decentralized lending protocol or derivatives platform when a borrower’s collateral value falls below the outstanding loan amount. This situation arises when market volatility causes a rapid decline in the collateral asset’s price, preventing the automated liquidation mechanism from fully covering the debt. The accrued bad debt must then be absorbed by the protocol’s insurance fund or distributed among liquidity providers.
