Correlation Risk Management
Correlation risk management is the practice of monitoring and mitigating the risk that the relationship between two or more assets will change, undermining a market-neutral strategy. In crypto markets, correlations often spike to near unity during periods of systemic stress or market crashes.
If a trader is short one asset and long another, assuming they are uncorrelated, a sudden increase in positive correlation can cause both positions to move against the trader simultaneously. This risk is particularly dangerous for portfolio managers relying on diversification.
Effective management involves stress testing the portfolio against various correlation scenarios and historical crash data. Traders may use correlation swaps or other derivatives to hedge against shifts in asset relationships.
It requires constant analysis of market microstructure and liquidity patterns. Failure to manage this risk can lead to unexpected losses even in supposedly neutral portfolios.
It is a critical component of institutional risk frameworks.
