Supply-side incentive alignment is the strategic design of tokenomics to ensure that the interests of token holders, liquidity providers, and protocol developers are synchronized. In hyper-deflationary systems, this alignment is particularly complex because the goal of increasing scarcity for holders can directly conflict with the need for liquidity for traders.
Effective alignment requires mechanisms that reward liquidity providers for the risks they take, such as compensating them for the tokens lost to burn mechanisms. If the incentive structure is flawed, the protocol may experience a "death spiral" where liquidity evaporates, leading to high slippage and decreased utility, which in turn reduces demand.
