Sensitivity Analysis
Sensitivity analysis is the study of how the output of a quantitative model changes in response to small variations in its input parameters. In options trading, this is closely related to the Greeks, which measure sensitivity to price, volatility, and time.
By systematically varying inputs, traders can understand the robustness of their strategy and identify which variables have the most significant impact on their PnL. This analysis reveals the hidden dependencies within a model, such as how a change in market liquidity might amplify the effect of a volatility spike.
It allows for the identification of "fragile" components that could cause the model to break under stress. Through rigorous sensitivity analysis, traders can build more resilient portfolios by hedging the specific factors to which their model is most vulnerable.
It is the analytical equivalent of testing the structural integrity of a bridge before allowing traffic to cross.
