Risk-Free Rate Benchmarking
Risk-free rate benchmarking is the practice of using a theoretical or actual low-risk return rate as a baseline to evaluate the performance of riskier investments. In traditional finance, this is often the yield on government bonds, but in the crypto ecosystem, this role is increasingly filled by stablecoin lending rates or decentralized finance yield protocols.
By subtracting this benchmark from an investment's total return, investors can isolate the excess return, or alpha, that is specifically attributable to the risk taken. This is a critical step in calculating metrics like the Sharpe ratio.
Without a consistent risk-free benchmark, it is difficult to determine if a strategy is genuinely outperforming the market or simply capturing a base level of yield. This benchmarking ensures that investors are properly compensated for the risks they assume.
It provides a standardized yardstick for comparing diverse investment opportunities.
