Redemption Liquidity Crunch is a situation where a protocol is unable to process requests from users to redeem their stablecoins for the underlying reserve assets. This usually occurs when the protocol's liquid reserves are depleted, leaving only illiquid or locked assets that cannot be quickly sold.

If users cannot redeem their tokens, panic sets in, leading to a massive sell-off on the secondary market. This further destroys the peg and can lead to the total collapse of the protocol.

A liquidity crunch is often the result of poor reserve management or an unexpected surge in redemption demand. To prevent this, protocols must maintain a sufficient buffer of highly liquid assets to handle potential spikes in redemption volume.
