Modern Portfolio Theory
Modern Portfolio Theory is a framework for assembling a portfolio of assets such that the expected return is maximized for a given level of risk. It emphasizes that an asset's risk and return should not be assessed by itself, but by how it contributes to a portfolio's overall risk and return.
By combining assets with low correlations, investors can reduce total portfolio volatility without necessarily sacrificing expected returns. In digital asset markets, this theory is applied by mixing high-beta tokens with stablecoin-backed yield strategies or delta-neutral derivatives positions.
The theory assumes that investors are risk-averse and that markets are generally efficient, though this assumption is frequently challenged in the crypto space. It provides the mathematical basis for the efficient frontier, helping traders determine the ideal weights for their holdings.
Proper implementation requires rigorous estimation of expected returns and covariances, which are difficult to forecast in rapidly evolving protocols. It remains a cornerstone of quantitative finance for managing systematic risk.
