Liquidity Mining Equilibrium
Liquidity Mining Equilibrium describes the state in a decentralized exchange where the yield provided to liquidity providers perfectly balances the risk of impermanent loss and the cost of capital. Protocols distribute native tokens as rewards to attract liquidity, which reduces slippage for traders and increases fee generation.
As more liquidity enters the pool, the individual share of rewards decreases, eventually stabilizing at a point where providers are indifferent to adding more capital. This equilibrium is highly sensitive to token price volatility and market competition.
If the rewards are too low, liquidity flees to competing protocols, increasing slippage and reducing volume. If too high, it may lead to unsustainable inflation and token devaluation.
