Gamma Hedging in DeFi

Gamma hedging in decentralized finance is the practice of managing the rate of change in a position delta, specifically regarding option contracts or liquidity positions. Gamma represents the sensitivity of an option delta to changes in the price of the underlying asset.

For liquidity providers, gamma becomes a concern because the effective delta of their pool changes as prices move. By buying or selling options, a provider can offset this second-order risk to maintain a more stable hedge.

This is particularly relevant in high-volatility environments where rapid price changes can quickly erode hedging efficacy. Effective gamma hedging requires sophisticated quantitative models to predict price movements and adjust derivative positions accordingly.

It is a highly technical discipline used by professional market makers to protect capital. Without proper gamma management, a hedge can become ineffective or even exacerbate losses during extreme market conditions.
