Dynamic Hedging Models
Dynamic hedging models are quantitative frameworks used by traders and liquidity providers to maintain a delta-neutral position in an options or derivatives portfolio as the underlying asset price fluctuates. Because the value of derivatives changes based on the price of the underlying asset, volatility, and time decay, a static hedge is rarely sufficient for long-term risk management.
These models continuously calculate the sensitivity of the portfolio to these factors, known as the Greeks, and automatically adjust the hedge by buying or selling the underlying asset or other derivatives. In the context of cryptocurrency, dynamic hedging is particularly complex due to the extreme volatility and the risk of rapid price gaps that can outpace the adjustment speed of the model.
Effective models must account for transaction costs, slippage, and the latency of the exchange infrastructure. By maintaining a neutral posture, market makers can capture the spread and fee revenue while insulating themselves from directional market risk.
