## Delta Hedging Failure

Delta hedging failure occurs when a market maker or trader is unable to effectively adjust their hedge ratio in response to rapid changes in the underlying asset price. In options trading, delta hedging involves buying or selling the underlying asset to neutralize directional risk.

When volatility spikes, the delta of an option changes very quickly, requiring the trader to trade large amounts of the underlying asset to remain delta-neutral. If the market is moving too fast or liquidity is too low, the trader cannot execute these trades, leaving them exposed to directional risk.

This often forces the trader to chase the market, buying as prices rise or selling as prices fall, which adds further volatility. This failure can turn a stable market-making position into a source of systemic instability.

It is a critical risk factor in high-leverage derivative markets.
