Delta Hedging Binary Contracts
Delta hedging involves managing the risk of an options position by offsetting the price sensitivity of the option with the underlying asset. For digital call options, delta hedging is notoriously difficult because the delta changes rapidly as the asset price approaches the strike price.
This phenomenon is known as gamma risk, where the delta of a binary option becomes extremely high near the strike, requiring the trader to trade large amounts of the underlying asset to maintain a neutral position. In the crypto market, this can lead to liquidity issues and slippage, especially on low-volume exchanges.
Market makers who write digital options must dynamically hedge to avoid catastrophic losses if the asset settles just above the strike. Because the payoff is binary, the hedging requirement is non-linear and becomes intense near expiration.
