Deficit mutualization is a mechanism where the losses incurred by a protocol due to bad debt are distributed among participants, such as liquidity providers or other traders. Instead of a single insurance fund bearing the entire cost of a shortfall, the protocol may reduce the profits of profitable traders or use a portion of the liquidity pool to cover the gap.

This approach ensures that the system remains solvent even during extreme market events that exceed the insurance fund's capacity. While it provides stability, it can be controversial as it socializes losses across the platform.
