DeFi Collateralization
DeFi Collateralization is the practice of locking digital assets into a smart contract to back the issuance of synthetic assets or to secure credit lines. This process is the bedrock of decentralized finance, enabling users to access liquidity without selling their long-term holdings.
The collateralization ratio, which is the value of the collateral divided by the value of the debt, is monitored in real-time to manage insolvency risk. If the ratio falls below a specific threshold, automated liquidation mechanisms are triggered to protect the protocol from bad debt.
