Custodian Insolvency Risk

Custodian insolvency risk is the danger that the entity or protocol responsible for holding the assets backing a bridge goes bankrupt or loses access to those funds. If the custodian cannot meet its liabilities, the wrapped assets it issued become effectively worthless, as there is no longer any underlying value to back them.

This is a centralized risk that persists even in decentralized protocols if the underlying security relies on a specific set of actors or a single vault structure. Insolvency can be triggered by poor risk management, theft, or regulatory intervention.

Users often underestimate this risk, assuming that the protocol is inherently secure. Mitigating this requires rigorous oversight, transparent asset management, and, where possible, moving toward trustless, smart-contract-based custody.

It is one of the most severe risks in the entire cryptocurrency space, as it represents the total loss of capital for participants.
