Collateral Liquidity
Collateral liquidity refers to the ease and speed with which an asset used as margin can be converted into cash or a stable asset to cover losses during a liquidation. In the crypto derivatives space, not all assets possess the same level of liquidity.
High-liquidity collateral, such as major stablecoins, is preferred because it can be sold rapidly without significant price impact. Low-liquidity or highly volatile assets pose a risk to the protocol, as they may not be sellable at the required value during a market crash.
The protocol must carefully select which assets are accepted as collateral and assign them appropriate risk weights. These weights reflect the expected volatility and liquidity profile of the asset.
Managing collateral liquidity is essential for the stability of the margin engine. If a protocol accepts illiquid assets, it may face insolvency if those assets cannot be liquidated during a period of high market stress.
Therefore, collateral liquidity analysis is a critical component of risk management.
