Collateral Custody

Collateral custody refers to the mechanism by which assets used to back derivatives or loans are held and secured. In traditional finance, this is managed by trusted intermediaries, but in cryptocurrency, it often involves non-custodial smart contracts or multi-signature wallets.

The primary security tradeoff involves balancing user autonomy with the risk of loss due to private key mismanagement or contract vulnerabilities. Effective custody solutions must ensure that collateral remains accessible for liquidation when required, yet shielded from unauthorized access or theft.

If custody mechanisms are too rigid, capital efficiency drops; if they are too loose, the protocol becomes vulnerable to hacks. Choosing the right custody model is a critical architectural decision for any DeFi derivative platform.
