Annualization
Annualization is the process of converting a short-term rate of return or volatility figure into an equivalent annual rate. In the context of cryptocurrency and financial derivatives, this allows traders to compare assets with different time horizons, such as daily, weekly, or monthly yields.
For example, if a decentralized finance protocol offers a yield over a 30-day period, annualization projects what that return would be over a full 365-day year, assuming the rate remains constant. This is critical for evaluating the performance of liquidity pools, staking rewards, and option premiums.
Without annualization, it would be impossible to accurately gauge the true profitability of high-frequency trading strategies or volatile digital assets. It essentially standardizes performance metrics, making it a cornerstone of quantitative finance and risk management.
By normalizing time, investors can make apples-to-apples comparisons across diverse financial instruments.
