Algorithmic Stability

Algorithmic stability refers to the mechanisms used by non-collateralized or partially collateralized stablecoins to maintain their peg through automated market operations rather than physical reserves. These protocols typically use smart contracts to dynamically adjust the supply of the stablecoin or incentivize arbitrageurs to buy or sell to keep the price at the target level.

While these models offer capital efficiency and decentralization, they have proven to be extremely fragile. If the market loses confidence, the resulting sell pressure can outpace the protocol's ability to adjust, leading to a death spiral where the peg is lost permanently.

Algorithmic stability is a complex engineering challenge that requires a deep understanding of game theory and market psychology. It remains one of the most controversial areas of crypto finance, as it attempts to replace traditional reserve-based trust with code-based economic incentives.
