The affect heuristic is a mental shortcut where emotional responses, such as fear or pleasure, influence the perception of risks and benefits. In the cryptocurrency market, extreme volatility often triggers strong emotional reactions that override analytical reasoning.
When an asset is pumping, the positive affect or excitement leads traders to perceive the risk as low and the potential reward as infinite. Conversely, during a market crash, the negative affect of fear causes investors to perceive the risk as extreme, leading to panic selling even at depressed prices.
