Stepwise Liquidations

Liquidation

Stepwise liquidations represent a structured approach to unwinding collateral positions within decentralized finance (DeFi) protocols, particularly those employing over-collateralized lending or derivatives markets. This mechanism is designed to mitigate cascading liquidations, a phenomenon where a single price drop triggers a chain reaction of liquidations, destabilizing the entire system. Instead of immediate full liquidation upon triggering a liquidation threshold, stepwise liquidations execute smaller, incremental sales of collateral over a defined period, reducing the downward pressure on the asset’s price and providing more time for the borrower to potentially recover. The implementation aims to balance risk mitigation with minimizing losses for both the borrower and the protocol.
