Liquidation penalties are pre-defined fees or charges applied to a borrower’s collateral when their leveraged position is automatically liquidated. These penalties are typically a percentage of the liquidated collateral and are designed to cover the costs associated with the liquidation process, including gas fees for the liquidator bot and a premium for the risk taken. The mechanism is transparently encoded in smart contracts. This system disincentivizes undercollateralization.
