Herstatt risk refers to the specific form of settlement risk where one party in a transaction delivers their side of the trade, typically a currency, but the counterparty defaults before delivering their corresponding payment. This risk arises from the time lag between the settlement of the two legs of a transaction, particularly in cross-jurisdictional trades. The failure of Herstatt Bank in 1974 highlighted this vulnerability in global financial markets.
