Delta Hedging Paradox

Challenge

The Delta Hedging Paradox describes the inherent difficulty in maintaining a perfectly delta-neutral options portfolio, especially in volatile or illiquid markets. Theoretically, continuous rebalancing of the underlying asset can offset changes in an option’s delta. However, in practice, discrete rebalancing intervals, transaction costs, and market microstructure effects like slippage make perfect neutrality unattainable. This challenge introduces residual risk into hedging strategies.
